First-Party & Third-Party Special Needs Trusts

There are two categories of special needs trusts used in Idaho, and the right choice depends on where the assets are coming from. The rules governing each type differ significantly, and using the wrong structure can create problems that can be difficult to fix later.

Third-Party Special Needs Trusts

A third-party trust is established and funded by someone other than the beneficiary, typically parents or other family members. This is the most common structure for families doing proactive planning. Because the assets never belonged to the person with a disability, third-party trusts don’t include a Medicaid payback provision. Any funds remaining after the beneficiary’s death can pass to successor beneficiaries chosen by the person who created the trust.

First-Party Special Needs Trusts

A first-party trust is funded with assets that belong to the person with a disability, such as a personal injury settlement or an inheritance received without a trust already in place. These trusts are irrevocable and must include a Medicaid payback provision, requiring that remaining funds reimburse the state for medical benefits paid on the beneficiary’s behalf after death. This makes first-party trusts more restrictive, which is one reason why starting planning early matters.

Trustee Selection & Distributions

In both structures, the trustee manages distributions on behalf of the beneficiary. Those distributions must supplement rather than replace government benefits. Permissible uses typically include education, therapy, transportation, recreational activities, companion services, and other quality-of-life expenses. Directly transferring cash or countable assets to the beneficiary can trigger disqualification from SSI and Medicaid and may also affect eligibility for Section 8 housing assistance.

Selecting the right trustee means balancing personal knowledge of the beneficiary with the administrative and legal demands of trust management. A co-trustee arrangement or a professional trustee may be appropriate depending on the family’s circumstances. What Happens Without a Coordinated Plan

Many families unintentionally create problems by acting without advice. Leaving assets directly to a person with a disability in a will or as an outright gift can disqualify that person from SSI, Medicaid, and Section 8 housing assistance, even when the intent was to provide extra support. The gift can trigger a resource calculation that may require spending down those assets before benefits can be restored.

A standard family trust or living trust isn’t a substitute for a properly drafted special needs trust. Standard trust provisions don’t account for the benefit rules that apply to people with disabilities, and using them for a beneficiary with special needs can result in benefit reduction or termination. The same problem applies to beneficiary designations: naming the individual rather than the trust on a life insurance policy or retirement account can have the same disqualifying effect.

Guardianship is another area where delayed planning creates real complications. Without a designated guardian or conservator in place before parents or primary caregivers become unable to act, a court proceeding may be required to establish legal authority over the person or finances of an adult with a disability. That process takes time, costs money, and may not produce the arrangement the family would have chosen.

Families who begin planning before assets change hands can have access to simpler, more flexible structures. Once assets are already in a person’s name, the options narrow considerably. Coordinating the trust with beneficiary designations, wills, and powers of attorney early on avoids the most common and costly gaps in long-term disability planning.
